Kirk is just assuming Picard is some kind of alien hallucination from the get-go, and Picard, from the later Star Fleet, knows this job is whacky, and sometimes you just gotta let your officers talk themselves through it

Well, Picard knows he's in the Nexus, got a quick run-through from Guinan on what to do, and is actively looking for Kirk to help leave the Nexus and prevent a disaster.
According to Kirk, he just got blown out of a missing bulkhead being a hero for the eleventy-seventh time and is suddenly chopping wood at an old home of his. He probably thinks he's dead.

Agreed, it's just hilarious seeing the contrast of Picard's fantasy a scene earlier. It was all one consistent idea, with a fairly natural flow and order. His mind is a steel trap.

15 minutes later Kirk is halfway up El Capitan while Picard is in hover boots trying to remind him what a bad idea it is to board a ship captained by Cameron from Ferris Bueller's Day Off
